3. Limited Cost Trader Rule (16.5% Rate)

If your business spends less than 2% of your gross turnover (or under £1,000/year) on physical “relevant goods” (excluding vehicles, gas, electricity, and software), you are classified as a Limited Cost Trader and MUST pay a higher flat rate of 16.5%.

  1. Reclaiming Standard Expenses is Prohibited: Under FRS, you cannot reclaim input VAT on everyday business expenses (such as phone bills, stationery, or travel). The sector percentage already includes built-in allowance for expenses.
  2. Capital Asset Exception (£2,000 Rule): As a major exception, you CAN reclaim input VAT on single capital asset purchases costing £2,000 or more (including VAT), such as buying a commercial vehicle or expensive server setup.
  3. Leaving FRS When Turnover Exceeds £230,000: Once your annual gross VAT-inclusive turnover exceeds £230,000, you are legally required to leave the Flat Rate Scheme and return to standard VAT accounting.
